I have my watchlist set to "Online Only." If someone goes offline the status indicator changes from green to red, but they stay on the list. But the real problem is that if someone comes online, although I get a notification bottom right of the screen, they do not get added to my list. The only way I can keep my watchlist current is by constanly checking and unchecking the "Online Only" checkbox, or switching lists.

Bug or feature?

Just to add some more info, since I've been looking at this. It seems that the list does update eventually, but it is very much delayed, about 15 minutes or more.
