I'm not sure if I have picked up on a error or that I have dreamt that I could do this.

I was sure that in Local when playing with "Colortags" pilots with a negative sec status would have the relevant colours.

At the moment I am sitting in a system with more than one pilot who has a sec status below -5; but in local they are the same colour as pilots who are considered as "Pilot has neutral standing / Pilot has no Standing" (grey white lines).

Am I being stupid here?

Are you setting them in the right order? Higher takes priority so if "netural/no standing" is above negative sec status then it would override the colortag.

No everything Is set up as default so the "Pilot has a security status below -5" is currently under in order:

Pilot is at war with your corporation/alliance
Pilot is at war with your militia
Pilot is has a limited engagement with you
Pilot is in your fleet

If it's possible, post a screenshot of both your colortags and backgrounds tabs in the overview. Will be a lot easier than trying to word confusing ambiguous questions.

Does it work properly with the overview or is it broken there too?

Not sure at the moment.

It looks like most of the people in my overview are neut. Which brings me to another questions Neut / No standing?? Whats the difference.

infact on second look a pilot below 0 should be yellow works in overview but not local colortag.

Neutral means that you set them to the neutral standing (as compared to terrible, bad, good, excellent). I actually changed my neutral standing to a different color as it helps when I scan local for corpmates of people I see.

What it might be is that local, at least for me, doesn't always update unless I see the player on grid, and even then it can be shakey, or at least it seemed that way before retribution. I remember doing roams in lowsec where, upon first entering, local seemed normal (everyone was no standing), but then I saw one of the people who happened to have a criminal timer or have -5 sec status. After seeing them local's icon would update, sometimes. I think local icons don't necessarily always match up with the colortag settings.

Basically, as long as the overview is working as you set it, I would say that it's working properly.

Edit:

Just checked mine and it's the same as yours. Someone in local (after right click > show info on everyone) is -sec status, but it doesn't show the icon that I have sec for that condition.
